Effect of Tax Avoidance on the Financial Performance of Listed Companies in Nigeria

Abstract

Tax avoidance has become a significant issue in corporate taxation and financial management due to its implications for government revenue, corporate profitability, and financial reporting. Tax avoidance refers to the use of legitimate tax planning strategies within the provisions of tax laws to minimize tax liabilities and maximize after-tax earnings. Unlike tax evasion, which involves illegal practices aimed at escaping tax obligations, tax avoidance utilizes available tax incentives, deductions, allowances, exemptions, and other lawful tax planning mechanisms to reduce corporate tax burdens. In Nigeria, the Federal Inland Revenue Service (FIRS) has intensified efforts to strengthen tax administration, improve tax compliance, and curb aggressive tax avoidance practices through various tax reforms, transfer pricing regulations, digital tax administration initiatives, and enhanced corporate governance requirements. Listed companies increasingly adopt tax planning strategies to optimize cash flows, improve profitability, and enhance shareholder value while ensuring compliance with applicable tax laws and International Financial Reporting Standards (IFRS). Although effective tax planning may improve corporate financial performance by reducing tax expenses and increasing retained earnings, aggressive tax avoidance practices may expose firms to regulatory sanctions, reputational risks, tax disputes, increased compliance costs, and diminished investor confidence. Consequently, understanding the effect of tax avoidance on corporate financial performance has become increasingly important for regulators, investors, corporate managers, and policymakers. Although previous studies have examined tax planning and corporate taxation, empirical evidence regarding the effect of tax avoidance on the financial performance of listed companies in Nigeria remains limited and inconclusive. Against this background, this study investigates the effect of tax avoidance on the financial performance of listed companies in Nigeria. The study is anchored on Agency Theory, Political Cost Theory, and Trade-Off Theory. Agency Theory posits that managers may engage in tax avoidance strategies to maximize shareholder wealth or pursue personal interests, thereby influencing corporate financial performance and agency costs. Political Cost Theory argues that large and highly profitable firms may adjust their tax planning strategies to minimize political scrutiny, regulatory pressure, and tax burdens while maintaining financial performance. Trade-Off Theory explains that firms balance the financial benefits of tax avoidance against potential costs arising from regulatory enforcement, reputational damage, litigation, and compliance risks. Collectively, these theoretical perspectives provide a comprehensive framework for explaining the relationship between tax avoidance and the financial performance of listed companies in Nigeria. The study adopts an ex post facto research design utilizing secondary data obtained from the audited annual reports and financial statements of companies listed on the Nigerian Exchange Group (NGX). A longitudinal panel data approach covering a ten-year period will be employed to examine the relationship between tax avoidance and financial performance over time. Purposive sampling will be used to select listed companies with complete and consistent financial information throughout the study period. Tax avoidance will be measured using the Effective Tax Rate (ETR), Cash Effective Tax Rate (CETR), Book-Tax Differences (BTD), Long-Run Cash Effective Tax Rate, and Tax Savings Ratio, while financial performance will be measured using Return on Assets (ROA), Return on Equity (ROE), Earnings per Share (EPS), Profit After Tax (PAT), Net Profit Margin (NPM), Return on Capital Employed (ROCE), and Tobin's Q. Data analysis will involve descriptive statistics to summarize the characteristics of the study variables, correlation analysis to determine the degree of association among variables, and panel regression techniques, including Fixed Effects and Random Effects models, to estimate the effect of tax avoidance on financial performance. The Hausman specification test will determine the most appropriate estimation model, while diagnostic tests including multicollinearity, heteroskedasticity, autocorrelation, stationarity, cross-sectional dependence, endogeneity, normality, and model specification tests will be conducted to ensure the validity, consistency, and robustness of the empirical findings. The study anticipates that tax avoidance will have a significant effect on the financial performance of listed companies in Nigeria. Effective and lawful tax planning strategies are expected to reduce corporate tax expenses, improve cash flow, increase retained earnings, enhance investment capacity, and strengthen profitability. Companies adopting efficient tax planning practices are also anticipated to improve shareholder wealth, increase operational efficiency, strengthen liquidity, and enhance long-term financial sustainability. Furthermore, prudent tax avoidance strategies that comply with statutory regulations are expected to improve corporate competitiveness, optimize capital allocation, and increase firm value. Conversely, aggressive tax avoidance practices may expose firms to tax audits, regulatory penalties, reputational damage, increased litigation costs, and reduced investor confidence, thereby adversely affecting financial performance. Consequently, effective and compliant tax avoidance strategies are expected to contribute significantly to improving profitability, corporate value, and sustainable financial performance among listed companies in Nigeria. This study is expected to make significant theoretical and empirical contributions to the literature on accounting, taxation, corporate finance, and financial management by providing comprehensive evidence on the relationship between tax avoidance and the financial performance of listed companies in Nigeria. Unlike previous studies that broadly examined corporate taxation or tax compliance, this research specifically evaluates tax avoidance as a strategic financial management practice influencing corporate performance using a longitudinal panel data approach and multiple measures of tax avoidance and financial performance. The findings will provide valuable insights for the Federal Inland Revenue Service (FIRS), the Financial Reporting Council of Nigeria (FRCN), the Securities and Exchange Commission (SEC), the Nigerian Exchange Group (NGX), listed companies, investors, professional accounting bodies, tax practitioners, policymakers, and academic researchers regarding the implications of tax avoidance for corporate profitability, regulatory compliance, and shareholder value. The study will also provide evidence-based recommendations for strengthening corporate tax governance, improving tax planning practices, enhancing compliance with tax regulations, promoting transparent financial reporting, and fostering sustainable financial performance among listed companies in Nigeria.
