Effect of Excess-of-Loss Layers on Reinsurance Recoveries

Abstract

The study examines the effect of excess-of-loss layers on reinsurance recoveries, focusing on how the structure and number of reinsurance layers influence the amount of insurance losses recoverable from reinsurers. Excess-of-loss reinsurance provides protection when claims exceed specified retention levels, while layered arrangements divide coverage into different loss bands. Understanding the effect of these layers is therefore important for assessing reinsurance recoveries, retained losses, and the financial protection available to insurance companies. The study will investigate how different excess-of-loss layer structures influence reinsurance recoveries. It will examine the relationship between retention levels, layer attachment points, layer limits, claim severity, and amounts recovered from reinsurers. The study will also assess how changes in the structure of individual layers affect the distribution of losses between the insurer and reinsurers. The study will focus on actuarial techniques for modelling layered excess-of-loss reinsurance arrangements. Factors such as claim frequency, claim severity, attachment points, layer limits, exhaustion points, gross losses, retained losses, and reinsurance recoveries will be considered. Probability distributions and loss models may be applied to estimate expected recoveries within individual layers and across the entire reinsurance programme. A quantitative research approach will be adopted for the study. Historical insurance claims data will be analysed alongside relevant excess-of-loss contract parameters. Descriptive statistics, probability distribution analysis, actuarial loss modelling, and scenario analysis will be employed to estimate recoveries under different layer structures. The estimated recoveries from alternative layer arrangements will then be compared to determine the effect of layer configuration on the financial distribution of insurance losses. The study is expected to reveal that excess-of-loss layers have a significant influence on the amount and distribution of reinsurance recoveries. Layers with different attachment points and limits are expected to respond differently to claims of varying severity. The findings may indicate that large claims extending across multiple layers can generate substantial recoveries, while smaller claims may remain within the insurer's retention or affect only lower reinsurance layers. The findings are expected to provide useful information for actuaries and insurance companies in evaluating layered excess-of-loss arrangements. The study may assist insurers in estimating recoveries, assessing retained loss exposure, and understanding how alternative layer structures respond to different claims experience. It may also support more effective reinsurance planning and actuarial assessment of the financial protection provided by layered contracts. The study concludes that the structure of excess-of-loss layers is an important factor in determining reinsurance recoveries because attachment points and layer limits influence the portion of losses transferred to reinsurers. It is therefore recommended that insurance companies analyse historical claims experience and apply appropriate actuarial models when evaluating layered reinsurance structures. Effective analysis of excess-of-loss layers may contribute to improved recovery estimation, risk transfer, and insurance loss management.
