Effect of Parametric Trigger Design on Catastrophe Risk Transfer

Abstract

Parametric insurance and catastrophe risk transfer instruments use predefined measurable parameters to determine whether a payout is triggered following a specified catastrophic event. The design of the parametric trigger, including the selected index, threshold, measurement location, and trigger conditions, can influence the timing and amount of compensation available after a loss event. Understanding these effects is therefore important for effective catastrophe risk transfer and appropriate actuarial assessment of parametric insurance arrangements. This study will examine the effect of parametric trigger design on catastrophe risk transfer. It will assess how different trigger structures influence the amount and timing of risk transferred from policyholders or risk-bearing entities to insurers and other risk transfer providers. The study will also examine how variations in trigger thresholds and index specifications affect expected payouts and the coverage of catastrophe-related financial losses. The study will focus on parametric trigger design, catastrophe risk transfer, trigger thresholds, catastrophe indices, insured losses, expected payouts, risk exposure, basis risk, payout structures, event severity, and actuarial modelling. Different parametric trigger structures will be developed and evaluated using historical catastrophe and index data. Actuarial and statistical techniques will be applied to estimate expected payouts and assess the extent to which alternative trigger designs correspond with catastrophe loss experience. A quantitative research approach will be adopted for the study. Historical catastrophe loss data and relevant parametric index observations will be analysed using probability modelling, statistical estimation, actuarial valuation techniques, trigger analysis, sensitivity analysis, and scenario modelling. Alternative trigger thresholds, index specifications, and payout structures will be evaluated to determine their effects on expected compensation and catastrophe risk transfer. The study is expected to reveal that parametric trigger design may have a significant effect on catastrophe risk transfer. Lower or higher trigger thresholds may produce differences in the frequency and magnitude of payouts, while the choice of index and measurement location may affect how closely payouts correspond with actual catastrophe losses. The magnitude of these effects may depend on event frequency, event severity, index characteristics, geographical exposure, and the structure of the payout mechanism. The study will be useful to insurers, reinsurers, actuaries, risk managers, governments, investors, businesses, regulators, and researchers. It may provide useful information for designing parametric insurance contracts, evaluating catastrophe risk exposure, assessing expected payouts, and improving the efficiency of risk transfer arrangements. The findings may also support better understanding of basis risk and the financial implications of alternative trigger structures. The study concludes that parametric trigger design is an important determinant of catastrophe risk transfer because it influences when payouts are activated and how effectively transferred risk corresponds with catastrophe-related financial losses. It is therefore recommended that insurers and risk managers carefully evaluate trigger thresholds, index selection, measurement locations, payout structures, historical event patterns, and basis risk when designing parametric catastrophe risk transfer arrangements.
