Effect of Weather Derivative Strike Levels on Agricultural Risk Management Costs

Abstract

Weather derivatives are financial instruments used to manage financial risks arising from adverse weather conditions that can affect agricultural production and farm income. The strike level determines the weather condition at which a derivative contract begins to generate a payout and therefore influences the cost and extent of risk protection available to agricultural producers. Understanding the relationship between strike levels and risk management costs is important for effective agricultural risk planning. This study will examine the effect of weather derivative strike levels on agricultural risk management costs. It will assess how variations in strike levels influence the cost of obtaining weather-based financial protection and determine how different strike levels affect the expected financial exposure of agricultural producers to adverse weather conditions. The study will focus on weather derivative strike levels, agricultural risk management costs, weather indices, rainfall and temperature conditions, derivative premiums, payout levels, agricultural losses, risk exposure, and contract duration. Actuarial and financial modelling techniques will be applied to estimate derivative values and expected payouts under alternative strike levels. Different weather scenarios will be considered to determine their implications for agricultural risk management costs. A quantitative research approach will be adopted for the study. Historical weather data, agricultural loss information, derivative contract terms, strike levels, payout structures, and market assumptions will be analysed using statistical techniques, probability distributions, derivative valuation methods, sensitivity analysis, and scenario modelling. Alternative strike levels will be evaluated to determine their effects on expected derivative costs and agricultural risk exposure. The study is expected to reveal that changes in weather derivative strike levels may significantly affect agricultural risk management costs. Strike levels that provide protection against less frequent or more severe weather conditions may produce different premium costs and expected payouts compared with contracts covering more frequent weather events. The magnitude of the effect may vary according to weather variability, agricultural exposure, contract duration, payout structure, and the selected weather index. The study will be useful to farmers, agricultural insurers, actuaries, financial institutions, risk managers, policymakers, and researchers. It may provide useful information for evaluating weather derivative contracts, estimating risk management costs, designing appropriate weather-based financial protection, and improving the management of agricultural weather-related risks. The study concludes that weather derivative strike levels are important determinants of agricultural risk management costs because they influence both the probability of derivative payouts and the financial protection provided by the contract. It is therefore recommended that agricultural risk managers carefully evaluate historical weather patterns, expected agricultural losses, strike levels, payout structures, and derivative pricing assumptions when selecting weather-based risk management contracts.
