Abstract
Parametric insurance provides financial protection by making payouts when predefined measurable indicators, such as rainfall, temperature, or drought indices, reach specified trigger levels. Unlike traditional insurance, parametric contracts do not generally base payments on direct assessment of the actual financial loss experienced by the policyholder. This creates the possibility of basis risk, which occurs when the value of the selected index does not accurately reflect the actual loss incurred. Understanding basis risk is therefore important for evaluating the accuracy and effectiveness of parametric insurance payouts. This study examines the effect of basis risk on parametric insurance payout accuracy. The study will assess the extent to which differences between index-based payouts and actual insured losses influence the accuracy of compensation received by policyholders. It will also examine how variations in weather conditions, index design, trigger levels, and loss severity contribute to differences between expected and actual insurance payouts. The study will focus on factors such as rainfall deviations, temperature variations, drought conditions, index thresholds, geographical differences, and the relationship between measured weather indices and actual agricultural losses. Payout accuracy will be assessed by comparing parametric insurance payments with corresponding estimated or observed losses. It is therefore recommended that insurers and actuaries incorporate historical loss experience, local weather patterns, and appropriate index calibration into parametric insurance design. Improved assessment and management of basis risk may enhance payout accuracy, strengthen policyholder protection, and contribute to the sustainability of parametric insurance schemes.
