Effect of Risk Classification on Insurance Premium Determination

Abstract

Risk classification is an important process in insurance underwriting because it enables insurers to assess and group risks according to their expected level of loss and uncertainty. Insurance premium determination, on the other hand, involves establishing the amount policyholders are required to pay for insurance coverage based on the characteristics and expected cost of the risks being insured. Accurate risk classification is therefore essential for ensuring that premiums are reasonably aligned with the level of risk assumed by insurers. This study examines the effect of risk classification on insurance premium determination. Risk classification involves the systematic assessment and grouping of policyholders or insured exposures according to relevant risk characteristics. Factors such as the nature of the insured property or activity, claims history, exposure level, geographical considerations, and other underwriting characteristics may be considered in determining the category to which a risk belongs. Effective classification enables insurers to distinguish between relatively higher-risk and lower-risk exposures and apply appropriate underwriting considerations when determining premiums. Insurance premium determination refers to the process of establishing the price charged for insurance protection. The process requires insurers to consider the probability and potential severity of losses, administrative and operational expenses, claims experience, and other relevant underwriting factors. When risk classification is appropriately applied, premium determination can become more consistent with differences in expected losses among policyholders. Poor or inaccurate classification, however, may result in premiums that do not adequately reflect the risks assumed by insurers. The study will adopt a suitable descriptive survey research design. The population will comprise insurance professionals and other relevant personnel involved in underwriting and premium determination, from which an appropriate sample will be selected using a suitable sampling procedure. Data will be collected through a structured questionnaire designed to obtain information on risk classification practices and insurance premium determination. The research instrument will be subjected to appropriate validation procedures, while its reliability will be established before administration. Data collected will be analysed using relevant descriptive and inferential statistical techniques to determine the effect of risk classification on insurance premium determination. The study is expected to establish that risk classification has a significant effect on insurance premium determination. Effective classification is expected to enable insurers to differentiate risks more accurately and determine premiums that better correspond with the expected level of loss associated with different categories of policyholders. The findings may further indicate that consistent application of relevant classification criteria can improve underwriting decisions, promote fairness in premium assessment, and support more effective management of insurance risks. The study will conclude that effective risk classification is an important component of sound insurance premium determination. It will recommend that insurance companies strengthen their risk assessment and classification procedures, maintain accurate underwriting information, regularly review classification criteria, and provide adequate training for personnel involved in underwriting decisions. These measures can promote more accurate premium determination, improve risk management, and contribute to the financial sustainability and effectiveness of insurance operations.
