Effect of Catastrophe Loss Indexes on Insurance-Linked Security Valuation

Abstract

Insurance-linked securities provide a mechanism for transferring catastrophe-related insurance risks to capital market investors. Catastrophe loss indexes are commonly used as reference measures for determining the occurrence and magnitude of insured catastrophe losses. Changes in these indexes can influence the probability of contractual payouts, expected losses, and consequently the valuation of insurance-linked securities. This study will examine the effect of catastrophe loss indexes on insurance-linked security valuation. It will assess how variations in catastrophe loss index values influence the estimated financial value of insurance-linked securities and determine how changes in catastrophe loss measurements affect expected investor payouts and risk exposure. The study will focus on catastrophe loss indexes, insurance-linked securities, security valuation, catastrophe risk, expected losses, loss frequency, loss severity, trigger thresholds, attachment points, exhaustion points, and expected payouts. Actuarial and financial valuation techniques will be applied to estimate insurance-linked security values under different catastrophe loss index assumptions. Alternative catastrophe event and loss scenarios will be considered to determine their effects on security valuation. A quantitative research approach will be adopted for the study. Historical catastrophe loss data, index values, event frequencies, loss severity estimates, security terms, trigger levels, attachment points, exhaustion points, and payout limits will be analysed using probability distributions, actuarial risk models, expected value calculations, present value techniques, sensitivity analysis, and scenario modelling. Changes in catastrophe loss indexes will be evaluated to determine their implications for insurance-linked security values. The study is expected to reveal that changes in catastrophe loss indexes may have a significant effect on insurance-linked security valuation. Higher catastrophe loss index values may increase the probability or magnitude of contractual payouts and consequently affect the expected value of securities. The extent of the effect may depend on catastrophe frequency, loss severity, index construction, trigger thresholds, attachment points, exhaustion points, and discount rate assumptions. The study will be useful to insurers, reinsurers, actuaries, investors, capital market participants, risk managers, regulators, and researchers. It may provide useful information for improving the valuation of catastrophe-linked securities, assessing catastrophe risk exposure, estimating expected payouts, and supporting more effective risk transfer and investment decisions. The study concludes that catastrophe loss indexes are important factors in the valuation of insurance-linked securities because changes in index values can alter expected losses and contractual payout obligations. It is therefore recommended that insurers, reinsurers, and investors apply reliable catastrophe loss data, appropriate actuarial models, and sensitivity analysis when evaluating insurance-linked securities linked to catastrophe loss indexes.
