Effect of Discount Curve Construction Methods on Insurance Contract Valuation
Abstract
Discount curves are important components of insurance contract valuation because they are used to determine the present value of future insurance cash flows. The method used to construct a discount curve can influence the discount factors applied to expected premiums, claims, expenses, and other contractual cash flows. Appropriate discount curve construction is therefore important for achieving reliable and consistent insurance contract valuations. This study will examine the effect of discount curve construction methods on insurance contract valuation. It will assess how alternative methods of constructing discount curves influence the estimated value of insurance contract liabilities and determine the extent to which differences in discount curve assumptions affect the present value of projected insurance cash flows. The study will focus on discount curve construction methods, insurance contract valuation, discount factors, insurance cash flows, contract liabilities, interest rates, yield curves, premiums, claims, expenses, and actuarial valuation. Alternative curve construction approaches will be applied to projected insurance cash flows to determine their effects on contract values. Different interest rate environments and contract durations will also be considered in the valuation process. A quantitative research approach will be adopted for the study. Relevant interest rate data, yield observations, projected insurance cash flows, contract durations, premium payments, claims, expenses, and other valuation assumptions will be analysed using discounting techniques, yield curve construction methods, present value calculations, sensitivity analysis, and scenario modelling. The resulting contract valuations under different discount curve construction methods will be compared to determine the effect of methodological differences. The study is expected to reveal that discount curve construction methods may have a significant effect on insurance contract valuation. Differences in the shape, level, and extrapolation of discount curves may produce variations in the present value of future insurance cash flows and consequently affect measured contract liabilities. The magnitude of these effects may depend on the duration of the contract, timing of cash flows, interest rate conditions, and the specific curve construction method applied. The study will be useful to insurers, actuaries, financial reporting professionals, regulators, risk managers, investment professionals, and researchers. It may provide useful information for improving the consistency and reliability of insurance contract valuation, assessing the sensitivity of liabilities to discount curve assumptions, and supporting appropriate actuarial and financial reporting practices. The study concludes that discount curve construction methods are important determinants of insurance contract valuation because different methods can produce different discount factors and present values for future contractual cash flows. It is therefore recommended that insurers and actuaries carefully evaluate curve construction assumptions, market interest rate data, extrapolation techniques, and contract cash flow characteristics when determining insurance contract values.
