Effect of Forward Interest Rates on Life Insurance Contract Values
Abstract
Forward interest rates represent implied future interest rates derived from the current term structure of interest rates and provide information about the rates applicable to investments or cash flows over future periods. In life insurance valuation, interest rate assumptions are important because future premiums, benefits, reserves, and other contractual cash flows must be discounted to determine their values at a valuation date. Changes in forward interest rates can therefore influence the valuation of life insurance contracts and the financial assessment of future contractual obligations. This study will examine the effect of forward interest rates on life insurance contract values. It will assess how variations in forward interest rate assumptions influence the present value of future premiums and benefits and the resulting actuarial value of life insurance contracts. The study will also examine the effect of different forward rate structures across policy durations and maturity periods on calculated contract values. The study will focus on forward interest rates, life insurance contract values, term structures, discount rates, actuarial present values, future benefit payments, premium cash flows, policy duration, interest rate assumptions, and life insurance valuation. Forward rates will be used to construct discount factors for future periods, while actuarial functions will be applied to incorporate mortality and survival probabilities into the valuation of contractual cash flows. Different interest rate scenarios may also be considered to examine changes in contract values. A quantitative actuarial research approach will be adopted for the study. Relevant interest rate data and actuarial assumptions will be used to construct forward interest rate scenarios and calculate corresponding discount factors. Actuarial present value techniques, cash flow valuation, sensitivity analysis, scenario analysis, and comparative analysis will be employed to estimate life insurance contract values under alternative forward rate assumptions. The resulting values will be compared to determine the extent to which changes in forward interest rates affect life insurance valuation. The study is expected to reveal that forward interest rates may have a significant effect on life insurance contract values because changes in future discount rates alter the present value of contractual cash flows. Higher forward rates may reduce the present value of future benefit obligations, while lower rates may increase their present value, although the overall effect will depend on the timing and structure of premiums and benefits. The magnitude of the effect is expected to vary according to policy duration, cash flow timing, mortality assumptions, and the shape of the interest rate term structure. The study will be useful to actuaries, life insurance companies, pricing analysts, valuation specialists, investment managers, risk managers, regulators, and actuarial science researchers. It may provide useful information for understanding the role of forward interest rates in life insurance valuation and assist practitioners in assessing interest rate sensitivity in insurance contracts. The findings may also support more informed financial assumptions when valuing long-term insurance obligations. The study concludes that forward interest rates are important factors in life insurance contract valuation because they influence the discounting of future contractual cash flows and consequently the estimated value of insurance contracts. It is therefore recommended that insurers and actuarial practitioners incorporate appropriate forward rate assumptions into valuation models, regularly assess the sensitivity of contract values to changes in the interest rate term structure, and ensure that interest rate assumptions remain consistent with the characteristics of the contracts being valued.
