Effect of Liquidity Requirements on Insurer Investment Portfolio Composition
Abstract
Liquidity requirements are important considerations in insurance investment management because insurers need to maintain sufficient liquid resources to meet claims, policy benefits, operating expenses, and other financial obligations as they become due. The level of liquidity required by an insurer can influence the types and proportions of assets held within its investment portfolio. Consequently, changes in liquidity requirements may affect the allocation of funds across cash, government securities, bonds, equities, and other investment assets. This study examines the effect of liquidity requirements on insurer investment portfolio composition. The study will investigate how the need to maintain adequate liquid resources influences insurers' decisions regarding the allocation of investment assets. Particular attention will be given to the relationship between liquidity requirements, asset maturity, asset convertibility, investment returns, and the proportion of funds allocated to different asset classes. The study will consider factors such as liquidity ratios, claims payment obligations, asset maturity profiles, cash holdings, government securities, fixed-income investments, equity investments, investment returns, and insurance liabilities. Actuarial and financial portfolio analysis techniques will be used to assess how variations in liquidity requirements affect investment allocation decisions. Comparative analysis will also be conducted to examine portfolio composition under different levels of liquidity requirements. A quantitative research approach will be adopted for the study. Relevant insurance investment and financial data will be analysed using descriptive statistics, liquidity measures, portfolio allocation ratios, asset-liability analysis, and statistical techniques. Sensitivity and scenario analyses will be applied to assess how changes in liquidity requirements influence the proportion of liquid and less-liquid assets held by insurance companies. The study is expected to reveal that higher liquidity requirements may encourage insurers to allocate a greater proportion of their investment portfolios to highly liquid and shorter-duration assets. Lower liquidity requirements may provide greater flexibility to invest in longer-term or less-liquid assets that may offer different risk and return characteristics. The magnitude of these effects is expected to depend on the insurer's liability structure, claims payment patterns, investment objectives, and prevailing market conditions. The findings of the study may provide useful information to actuaries, insurance companies, investment managers, regulators, financial analysts, and risk managers. Understanding the relationship between liquidity requirements and portfolio composition can support more effective investment allocation, improved liquidity risk management, better asset-liability matching, and compliance with applicable investment and solvency requirements. The study may also assist insurers in balancing liquidity needs with long-term investment objectives. The study concludes that liquidity requirements can influence the composition of insurer investment portfolios by affecting the proportion of assets held in liquid, short-term, and longer-term investment categories. It is therefore recommended that insurers regularly assess their liquidity requirements, align investment maturities with expected insurance obligations, maintain adequate liquid assets, and periodically review portfolio composition to ensure that liquidity needs are met without compromising prudent investment management.
