Effect of Risk Unit Classification on General Insurance Premium Estimates
Abstract
Risk unit classification refers to the process of grouping insured exposures into categories with similar risk characteristics for the purpose of insurance pricing and actuarial analysis. In general insurance, appropriate classification of risk units is important because differences in exposure characteristics may be associated with variations in claim frequency, claim severity, and expected losses. The method used to classify risk units may therefore influence the estimation of premiums required to adequately cover expected insurance losses. This study will examine the effect of risk unit classification on general insurance premium estimates. It will assess how different approaches to classifying insured risks influence expected loss estimates and the resulting premium levels. The study will also compare premium estimates obtained from alternative risk unit classification structures to determine the extent to which classification differences affect actuarial pricing outcomes. The study will focus on risk unit classification, general insurance premium estimates, risk classification, insured exposures, claim frequency, claim severity, expected losses, premium rating, risk characteristics, actuarial pricing, insurance exposure, and general insurance risk assessment. Historical claims and exposure data will be classified according to different risk unit structures to identify variations in loss experience and evaluate their implications for premium estimation. A quantitative research approach will be adopted for the study. Historical general insurance claims, exposure, and premium data will be analysed using descriptive statistics, risk classification analysis, claim frequency and severity analysis, loss ratio analysis, actuarial premium estimation, comparative analysis, and sensitivity analysis. Alternative risk unit classification methods will be applied to the same data to determine their effects on expected losses and estimated premium levels. The study is expected to reveal that risk unit classification may have a significant effect on general insurance premium estimates. Classification structures that appropriately distinguish between risks with different loss characteristics may produce different premium estimates from broader or less differentiated classifications. The magnitude of the effect may depend on the number of risk categories, claims experience, exposure characteristics, claim frequency, claim severity, and the degree of variation between classified risk units. The study will be useful to actuaries, insurance companies, underwriters, pricing analysts, risk managers, claims analysts, financial managers, regulators, and researchers. It may provide useful information for improving risk classification, strengthening premium rating practices, enhancing expected loss estimation, and supporting more consistent actuarial pricing decisions. The findings may also assist insurers in evaluating the financial implications of different approaches to classifying general insurance risks. The study concludes that risk unit classification is an important consideration in general insurance premium estimation because the structure used to classify insured exposures can influence expected loss calculations and resulting premium estimates. It is therefore recommended that insurers regularly review risk classification structures, analyse differences in claims experience across risk units, and apply appropriate actuarial techniques to support reliable and adequate premium estimation.
