Effect of Capital Structure on the Financial Performance of Listed Agricultural Companies in Nigeria

Abstract

Capital structure is a critical component of corporate financial management that determines the proportion of debt and equity financing employed by firms to support their operations, investment activities, and long-term growth. An optimal capital structure enables organizations to minimize the cost of capital, maximize shareholder wealth, enhance operational efficiency, and improve financial performance. The choice between debt and equity financing significantly influences a firm's profitability, liquidity, financial risk, investment capacity, and overall market competitiveness. In Nigeria, the agricultural sector remains one of the major contributors to economic growth, employment generation, food security, rural development, and non-oil export earnings. Listed agricultural companies play a strategic role in agricultural production, agro-processing, livestock development, plantation agriculture, and value chain development. However, these companies operate in a challenging business environment characterized by high borrowing costs, exchange rate volatility, inflation, climate-related risks, inadequate infrastructure, fluctuating commodity prices, and limited access to long-term financing. Consequently, financing decisions have become increasingly important in determining their ability to expand operations, invest in technology, improve productivity, and achieve sustainable profitability. While debt financing may provide tax advantages and facilitate business expansion, excessive leverage may increase financial risk, interest obligations, and the likelihood of financial distress. Conversely, overreliance on equity financing may dilute ownership and reduce returns to shareholders. Although previous studies have examined capital structure and firm performance, empirical evidence regarding the effect of capital structure on the financial performance of listed agricultural companies in Nigeria remains limited and inconclusive. Against this background, this study investigates the effect of capital structure on the financial performance of listed agricultural companies in Nigeria. The study is anchored on Trade-Off Theory, Pecking Order Theory, and Modigliani-Miller Capital Structure Theory. Trade-Off Theory posits that firms achieve optimal financial performance by balancing the tax benefits of debt financing against the costs of financial distress. Pecking Order Theory argues that firms prioritize internally generated funds, followed by debt financing, and issue equity only as a last resort due to information asymmetry and financing costs. Modigliani-Miller Capital Structure Theory provides the foundation for understanding the relationship between financing decisions and firm value, emphasizing the conditions under which capital structure influences corporate performance. Collectively, these theoretical perspectives provide a comprehensive framework for explaining the relationship between capital structure and the financial performance of listed agricultural companies in Nigeria. The study adopts an ex post facto research design utilizing secondary data obtained from the audited annual reports and financial statements of agricultural companies listed on the Nigerian Exchange Group (NGX). A longitudinal panel data approach covering a ten-year period will be employed to examine the relationship between capital structure and financial performance over time. Purposive sampling will be used to select listed agricultural companies with complete and consistent financial information throughout the study period. Capital structure will be measured using debt-to-equity ratio, debt-to-total assets ratio, long-term debt ratio, short-term debt ratio, and total leverage ratio, while financial performance will be measured using Return on Assets (ROA), Return on Equity (ROE), Earnings per Share (EPS), Profit After Tax (PAT), Net Profit Margin (NPM), Return on Capital Employed (ROCE), and Tobin's Q. Data analysis will involve descriptive statistics to summarize the characteristics of the study variables, correlation analysis to determine the degree of association among variables, and panel regression techniques, including Fixed Effects and Random Effects models, to estimate the effect of capital structure on financial performance. The Hausman specification test will determine the most appropriate estimation model, while diagnostic tests including multicollinearity, heteroskedasticity, autocorrelation, stationarity, cross-sectional dependence, endogeneity, normality, and model specification tests will be conducted to ensure the validity, consistency, and robustness of the empirical findings. The study anticipates that capital structure will have a significant effect on the financial performance of listed agricultural companies in Nigeria. An optimal combination of debt and equity financing is expected to improve access to investment capital, strengthen operational efficiency, enhance profitability, and promote sustainable business growth. Appropriate leverage is also anticipated to provide tax advantages, facilitate expansion, improve asset utilization, and increase shareholder value. Furthermore, agricultural companies maintaining an optimal capital structure are expected to achieve higher profitability, improved liquidity, greater financial flexibility, stronger investor confidence, and enhanced competitiveness. Conversely, excessive dependence on debt financing may increase interest expenses, financial risk, and the likelihood of financial distress, while excessive reliance on equity financing may increase the cost of capital and reduce returns to shareholders. Consequently, maintaining an optimal capital structure is expected to contribute significantly to improving the financial performance, operational efficiency, and long-term sustainability of listed agricultural companies in Nigeria. This study is expected to make significant theoretical and empirical contributions to the literature on accounting, corporate finance, financial management, and agricultural economics by providing comprehensive evidence on the relationship between capital structure and the financial performance of listed agricultural companies in Nigeria. Unlike previous studies that broadly examined capital structure across multiple sectors, this research specifically focuses on listed agricultural companies using a longitudinal panel data approach and multiple indicators of financing structure and financial performance. The findings will provide valuable insights for the Nigerian Exchange Group (NGX), agricultural companies, investors, financial analysts, lending institutions, professional accounting bodies, policymakers, corporate managers, and academic researchers regarding the strategic importance of optimal financing decisions in enhancing profitability and sustainable corporate growth. The study will also provide evidence-based recommendations for improving capital structure decisions, strengthening financial planning, enhancing access to long-term financing, optimizing debt-equity combinations, improving risk management, and promoting sustainable financial performance within Nigeria's agricultural sector.
