Effect of Digital Payment Systems on the Financial Performance of Small and Medium Enterprises in Nigeria

 

Abstract

Digital payment systems have become a major driver of financial innovation and business transformation by enabling fast, secure, and efficient electronic transactions. The rapid advancement of financial technology (FinTech), mobile banking, internet banking, point-of-sale (POS) terminals, Quick Response (QR) code payments, automated teller machines (ATMs), and electronic fund transfer platforms has significantly changed the way businesses receive payments, manage cash flows, and conduct financial transactions. In Nigeria, the implementation of the Central Bank of Nigeria's (CBN) cashless policy, coupled with the increasing penetration of smartphones, internet connectivity, and digital financial services, has accelerated the adoption of digital payment systems among businesses, particularly Small and Medium Enterprises (SMEs). As the backbone of Nigeria's economy, SMEs contribute significantly to Gross Domestic Product (GDP), employment generation, entrepreneurship, poverty reduction, and economic development. Despite their economic importance, many SMEs continue to face financial management challenges, including inadequate access to finance, poor cash flow management, limited accounting systems, high transaction costs, security concerns, and inefficient payment processes. The adoption of digital payment systems offers SMEs opportunities to improve transaction efficiency, reduce cash handling risks, strengthen financial record-keeping, expand market reach, improve customer satisfaction, and enhance overall financial performance. However, challenges such as cyber fraud, poor digital infrastructure, internet disruptions, high transaction charges, inadequate digital literacy, and low trust in electronic payment systems continue to hinder widespread adoption. Although previous studies have examined electronic banking and financial technology adoption, empirical evidence regarding the effect of digital payment systems on the financial performance of SMEs in Nigeria remains limited and inconclusive. Against this background, this study investigates the effect of digital payment systems on the financial performance of Small and Medium Enterprises in Nigeria. The study is anchored on the Technology Acceptance Model (TAM), Diffusion of Innovation Theory (DOI), and the Resource-Based View (RBV). The Technology Acceptance Model explains that SMEs are more likely to adopt digital payment systems when they perceive them as useful and easy to use in improving business operations and financial performance. Diffusion of Innovation Theory posits that the adoption of technological innovations depends on their perceived relative advantage, compatibility, complexity, observability, and trialability. The Resource-Based View argues that digital payment technologies constitute valuable organizational resources capable of improving operational efficiency, competitive advantage, and financial performance. Collectively, these theoretical perspectives provide a comprehensive framework for explaining the relationship between digital payment systems and the financial performance of SMEs in Nigeria. The study adopts a quantitative research design using a structured questionnaire administered to SME owners, accountants, finance managers, business managers, cashiers, financial controllers, and other personnel responsible for financial operations across selected Small and Medium Enterprises in Nigeria. A stratified random sampling technique will be employed to ensure adequate representation of SMEs operating within the manufacturing, trading, agriculture, hospitality, transportation, healthcare, retail, and service sectors. Primary data collected from respondents will be analyzed using descriptive statistics to summarize respondents' demographic characteristics and perceptions regarding digital payment system adoption and financial performance. Structural Equation Modeling (SEM) will be employed to examine the effect of digital payment systems on financial performance. The measurement model will be evaluated using Cronbach's Alpha, Composite Reliability (CR), Average Variance Extracted (AVE), and Confirmatory Factor Analysis (CFA) to establish the reliability and validity of the research instrument. Additional diagnostic tests, including multicollinearity assessment, common method bias analysis, and model fit indices such as the Comparative Fit Index (CFI), Tucker-Lewis Index (TLI), Root Mean Square Error of Approximation (RMSEA), and Standardized Root Mean Square Residual (SRMR), will be conducted to ensure the adequacy, consistency, and robustness of the structural model. The study anticipates that digital payment systems will have a significant positive effect on the financial performance of Small and Medium Enterprises in Nigeria. The adoption of digital payment platforms is expected to improve transaction speed, strengthen cash flow management, reduce cash handling costs, minimize theft and fraud risks, enhance financial record accuracy, and facilitate efficient business operations. Digital payment systems are also anticipated to improve customer convenience, increase sales revenue, expand market access through electronic commerce, strengthen financial transparency, and enhance decision-making through automated transaction records. Furthermore, SMEs utilizing digital payment systems are expected to experience improved profitability, enhanced operational efficiency, better liquidity management, reduced transaction errors, stronger customer satisfaction, and greater competitiveness within increasingly digital markets. Digital transaction records are also expected to improve access to formal financial services, facilitate credit assessments by financial institutions, and strengthen tax compliance through improved financial documentation. Conversely, SMEs that rely predominantly on cash-based transactions may continue to experience operational inefficiencies, poor financial record-keeping, higher transaction risks, limited market reach, and weaker financial performance. Consequently, effective adoption of digital payment systems is expected to contribute significantly to improving the profitability, financial sustainability, and long-term growth of SMEs in Nigeria. This study is expected to make significant theoretical and empirical contributions to the literature on accounting information systems, financial technology, entrepreneurship, and SME management by providing robust evidence on the relationship between digital payment systems and the financial performance of SMEs in Nigeria. Unlike previous studies that focused broadly on electronic banking or financial inclusion, this research specifically examines digital payment systems as a strategic technological innovation capable of improving SME financial performance within the Nigerian business environment. The findings will provide valuable insights for the Central Bank of Nigeria (CBN), the Small and Medium Enterprises Development Agency of Nigeria (SMEDAN), commercial banks, FinTech companies, SME owners, investors, policymakers, professional accounting bodies, financial institutions, and academic researchers regarding the strategic importance of digital payment systems in promoting business efficiency and sustainable enterprise growth. The study will also provide evidence-based recommendations for strengthening digital payment infrastructure, enhancing financial technology adoption, improving cybersecurity awareness, expanding digital financial literacy, reducing transaction costs, promoting financial inclusion, and fostering sustainable financial performance among Small and Medium Enterprises in Nigeria.
