Impact of Financial Statement Analysis on Investment Decisions in the Nigerian Capital Market
Abstract
Financial statement analysis has become an indispensable tool for evaluating the financial health, performance, and future prospects of business organizations, thereby facilitating informed investment decisions in capital markets. Financial statement analysis involves the systematic examination and interpretation of financial statements using techniques such as ratio analysis, trend analysis, common-size analysis, cash flow analysis, profitability analysis, liquidity analysis, solvency analysis, and market value analysis. These analytical techniques enable investors to assess a company's financial strength, operational efficiency, risk profile, growth potential, and overall investment attractiveness. In Nigeria, the capital market plays a crucial role in mobilizing long-term funds, promoting economic development, facilitating capital formation, and providing investment opportunities for both domestic and foreign investors. The increasing adoption of International Financial Reporting Standards (IFRS), enhanced corporate governance practices, digital financial reporting, and stricter disclosure requirements by the Financial Reporting Council of Nigeria (FRCN), the Securities and Exchange Commission (SEC), and the Nigerian Exchange Group (NGX) have significantly improved the quality and accessibility of corporate financial information. Nevertheless, investors continue to face challenges such as financial statement manipulation, information asymmetry, earnings management, inadequate financial literacy, market volatility, and inconsistent disclosure practices, which may impair investment decisions. Although previous studies have examined financial reporting quality and investment behaviour, empirical evidence regarding the impact of financial statement analysis on investment decisions in the Nigerian capital market remains limited and inconclusive. Against this background, this study investigates the impact of financial statement analysis on investment decisions in the Nigerian capital market.
The study is anchored on Fundamental Analysis Theory, Signaling Theory, and Information Asymmetry Theory. Fundamental Analysis Theory posits that investors rely on financial statement information to determine the intrinsic value of companies and make rational investment decisions. Signaling Theory argues that high-quality financial statements communicate positive signals regarding an organization's financial health, profitability, and future prospects, thereby influencing investors' confidence and investment choices. Information Asymmetry Theory explains that comprehensive financial statement analysis reduces information gaps between corporate managers and investors, thereby improving decision quality and market efficiency. Collectively, these theoretical perspectives provide a comprehensive framework for explaining the relationship between financial statement analysis and investment decisions in the Nigerian capital market.
The study adopts a quantitative research design using a structured questionnaire administered to individual investors, institutional investors, stockbrokers, financial analysts, investment advisers, portfolio managers, accountants, auditors, finance managers, and other participants in the Nigerian capital market. A stratified random sampling technique will be employed to ensure adequate representation of respondents from investment firms, stockbroking companies, pension fund administrators, asset management companies, insurance companies, commercial banks, listed companies, and regulatory institutions. Financial statement analysis will be measured using profitability analysis, liquidity analysis, solvency analysis, efficiency analysis, cash flow analysis, ratio analysis, earnings analysis, and trend analysis, while investment decisions will be measured using investment confidence, stock selection decisions, portfolio allocation, investment intentions, perceived investment risk, investment returns, and willingness to invest. Primary data collected from respondents will be analyzed using descriptive statistics to summarize respondents' demographic characteristics and perceptions regarding financial statement analysis and investment decisions. Structural Equation Modeling (SEM) will be employed to examine the impact of financial statement analysis on investment decisions. The measurement model will be evaluated using Cronbach's Alpha, Composite Reliability (CR), Average Variance Extracted (AVE), and Confirmatory Factor Analysis (CFA) to establish the reliability and validity of the research instrument. Additional diagnostic tests, including multicollinearity assessment, common method bias analysis, and model fit indices such as the Comparative Fit Index (CFI), Tucker-Lewis Index (TLI), Root Mean Square Error of Approximation (RMSEA), and Standardized Root Mean Square Residual (SRMR), will be conducted to ensure the adequacy, consistency, reliability, and robustness of the structural model.
The study anticipates that financial statement analysis will have a significant positive impact on investment decisions in the Nigerian capital market. Effective analysis of financial statements is expected to improve investors' ability to evaluate corporate performance, identify profitable investment opportunities, assess financial risks, and make informed portfolio allocation decisions. Investors who consistently utilize financial statement analysis are also anticipated to demonstrate greater investment confidence, improved stock selection, enhanced portfolio performance, and better long-term investment outcomes. Furthermore, comprehensive financial statement analysis is expected to strengthen market transparency, reduce information asymmetry, enhance capital market efficiency, and promote investor protection. Conversely, inadequate financial analysis, poor financial reporting quality, earnings manipulation, misleading disclosures, and insufficient financial literacy may result in poor investment decisions, increased investment risk, reduced investor confidence, and inefficient capital allocation. Consequently, effective financial statement analysis is expected to contribute significantly to improving investment decisions, strengthening investor confidence, enhancing market efficiency, and promoting sustainable development of the Nigerian capital market.
This study is expected to make significant theoretical and empirical contributions to the literature on accounting, finance, investment, and capital market studies by providing comprehensive evidence on the relationship between financial statement analysis and investment decisions in the Nigerian capital market. Unlike previous studies that broadly examined financial reporting quality or investor behaviour, this research specifically evaluates financial statement analysis as a strategic determinant of investment decisions using primary data and Structural Equation Modeling (SEM). The findings will provide valuable insights for the Financial Reporting Council of Nigeria (FRCN), the Securities and Exchange Commission (SEC), the Nigerian Exchange Group (NGX), investment firms, stockbrokers, financial analysts, listed companies, institutional and individual investors, professional accounting bodies, policymakers, and academic researchers regarding the strategic importance of financial statement analysis in promoting informed investment decisions and capital market development. The study will also provide evidence-based recommendations for improving financial reporting quality, strengthening corporate disclosure practices, enhancing investor financial literacy, reinforcing regulatory oversight, promoting ethical financial reporting, and fostering a more transparent, efficient, and resilient Nigerian capital market.
