Application of Actuarial Credibility Models to Premium Estimation
Abstract
The study examines the application of actuarial credibility models to premium estimation, focusing on the use of credibility theory in determining appropriate insurance premiums from both individual and collective claims experience. Premium estimation requires reliable assessment of expected losses and uncertainty, particularly where individual policyholders may have limited claims history. Actuarial credibility models provide a systematic approach for combining an insured's own experience with relevant portfolio experience to produce more reliable estimates for insurance pricing. The study will investigate how actuarial credibility models can be applied to estimate insurance premiums and improve the accuracy of premium determination. It will examine the extent to which credibility-weighted estimates can provide more stable premium indications than estimates based solely on individual claims experience or portfolio averages. The study will also consider the role of the volume and reliability of available claims data in determining the level of credibility assigned to individual experience. The study will further analyse selected credibility approaches, including limited fluctuation credibility and Bühlmann credibility models. Attention will be given to factors such as claim frequency, claim severity, exposure, individual risk experience, collective risk experience, and credibility weights. The study will examine how these factors influence the resulting premium estimates and the extent to which credibility models can address uncertainty arising from limited or unstable claims experience. A quantitative research approach will be adopted using relevant historical insurance claims and exposure data. Descriptive statistical techniques will be used to examine the characteristics of the claims experience, after which appropriate actuarial credibility models will be applied to estimate expected losses and premiums. The resulting estimates will be compared with premiums derived from alternative approaches using suitable measures of accuracy, stability, and consistency. The study is expected to reveal that credibility models can provide more reliable premium estimates by appropriately combining individual and collective claims experience. Risks with sufficient and stable claims experience are expected to receive greater credibility, while risks with limited experience may rely more heavily on portfolio-level information. The findings may also show differences in premium estimates produced by alternative credibility models, reflecting their assumptions and treatment of claims experience. The study is further expected to establish that the application of credibility theory can improve insurance pricing decisions and reduce excessive reliance on limited individual claims data. More reliable premium estimates may support fairer risk classification, improved underwriting decisions, better portfolio management, and enhanced financial stability. The study may also provide useful guidance to actuaries and insurance practitioners in selecting appropriate credibility models for different classes of insurance business. The study concludes that actuarial credibility models provide an effective framework for improving premium estimation by combining individual and collective claims experience. It is therefore recommended that insurance companies should consider credibility-based approaches when sufficient claims data are available and should regularly evaluate the credibility assumptions and experience data used in premium estimation to maintain accurate and equitable insurance pricing.
