Effect of Heavy-Tailed Claim Distributions on Insurance Reserve Estimates

Abstract

Heavy-tailed claim distributions describe insurance loss patterns in which extreme or unusually large claims occur with greater frequency than would be expected under many conventional probability distributions. Such distributions are particularly relevant to insurance reserving because large claims can have a substantial effect on the total liabilities of an insurer. Understanding the influence of heavy-tailed claims is therefore important for producing reliable estimates of outstanding insurance reserves. The study examines the effect of heavy-tailed claim distributions on insurance reserve estimates. It will assess how the presence of large and extreme claims influences the estimation of reserves required to meet future claim payments. The study will also examine the relationship between claim severity, distributional characteristics, extreme losses, outstanding claims liabilities, and estimated insurance reserves. The study will focus on heavy-tailed claim distributions, claim severity, extreme claims, outstanding claims, reserve estimates, loss variability, and insurance liabilities. Statistical and actuarial loss models will be applied to represent claim severity and estimate reserves under alternative distributional assumptions. Comparative and sensitivity analyses will be used to assess differences in reserve estimates produced by heavy-tailed and conventional claim distributions. A quantitative research approach will be adopted for the study. Relevant insurance claims data, including individual claim amounts, claim frequency, outstanding claims, historical loss experience, payment patterns, and development information, will be considered. Descriptive statistics, probability distribution fitting, tail analysis, actuarial reserving techniques, comparative analysis, and sensitivity analysis will be used to examine the effect of heavy-tailed claim distributions on insurance reserve estimates. The study is expected to show that heavy-tailed claim distributions can produce higher and more variable insurance reserve estimates, particularly where extreme claims form a significant part of the insurer’s loss experience. Models that adequately account for the probability and magnitude of large claims may produce reserve estimates that differ from those obtained using distributions with lighter tails. The extent of the effect may depend on claim severity, data characteristics, portfolio composition, and the selected reserving model. The study is expected to provide useful information for actuaries, insurance companies, reserving analysts, underwriters, and risk managers. The findings may support more appropriate reserve estimation, assessment of extreme loss exposure, capital planning, claims management, and insurance financial stability. The study may also assist insurers in evaluating whether conventional loss distributions adequately represent the tail behaviour of their claims experience. The study concludes that heavy-tailed claim distributions are an important consideration in insurance reserve estimation where extreme claims are present. It is therefore recommended that insurers assess the tail characteristics of claims data, consider suitable heavy-tailed probability models, and apply sensitivity analysis to evaluate the effect of extreme losses on estimated reserve requirements.
