Effect of Reinsurance Limits on Insurer Expected Losses
Abstract
Reinsurance is an important risk management mechanism that enables insurers to transfer part of their potential losses to reinsurers and reduce exposure to severe claims. Reinsurance limits determine the maximum amount of protection available under a reinsurance arrangement and can therefore influence the level of losses retained by the insurer. Understanding the relationship between reinsurance limits and expected losses is important for effective underwriting, risk management, and actuarial decision-making. This study examines the effect of reinsurance limits on insurer expected losses. It will assess how different levels of reinsurance protection influence the amount of loss ultimately retained by an insurer. The study will also examine the relationship between reinsurance limits, retained losses, reinsurance recoveries, and the insurer's expected financial exposure. The study will focus on relevant actuarial measures such as expected claims, retained losses, ceded losses, reinsurance recoveries, loss retention levels, and aggregate insurance exposure. Different reinsurance limits will be considered to determine how changes in the maximum recoverable amount affect the insurer's expected losses under varying claims experience. Actuarial loss modelling techniques will be applied to provide a structured assessment of the effect of reinsurance limits on retained risk. A quantitative research approach will be adopted for the study. Historical insurance claims and reinsurance data will be analysed using descriptive statistics and actuarial techniques. Scenario analysis will be used to compare expected insurer losses under different reinsurance limits. Probability distributions and expected loss calculations may also be applied to estimate the potential impact of alternative reinsurance limits on retained claims exposure. The study is expected to show that increases in reinsurance limits will generally reduce the amount of severe losses retained by the insurer, particularly where claims exceed lower protection thresholds. Lower reinsurance limits are expected to leave insurers with greater exposure to large claims and consequently higher expected retained losses. However, the extent of loss reduction is expected to depend on the frequency and severity distribution of claims. The study is expected to provide useful information for insurers, actuaries, and reinsurance managers in evaluating suitable reinsurance limits. The findings may assist in determining the appropriate level of protection required to manage expected losses while considering the cost and availability of reinsurance coverage. The study may also support improved reinsurance programme design and more effective loss management. The study concludes that reinsurance limits can significantly influence the level of expected losses retained by insurers. It is therefore recommended that insurers use actuarial loss analysis and historical claims experience when determining appropriate reinsurance limits. Careful evaluation of claim frequency, claim severity, expected losses, and available reinsurance protection should guide the selection of limits that provide adequate protection against significant insurance losses.
