Abstract
The risk adjustment for non-financial risk is an important component of insurance contract measurement under IFRS 17 because it reflects the compensation required by an insurer for bearing uncertainty arising from non-financial risks. When risks within an insurance portfolio are not perfectly correlated, diversification may reduce the overall level of uncertainty and consequently affect the risk adjustment. The recognition of diversification benefits may therefore influence the measurement and value of insurance contracts. This study will examine the effect of risk adjustment diversification benefits on insurance contract values. It will assess how diversification across different insurance risks, policy groups, geographical areas, or product categories influences the calculated risk adjustment and the resulting value of insurance contracts. The study will also determine the extent to which changes in risk dependence and diversification assumptions affect insurance contract measurement. The study will focus on risk adjustment, diversification benefits, insurance contract values, IFRS 17, non-financial risk, risk dependence, insurance liabilities, fulfilment cash flows, portfolio diversification, actuarial valuation, and risk measurement. The magnitude of the effect may depend on the degree of correlation between risks, portfolio composition, claims variability, risk concentration, and the methodology used to quantify diversification benefits. The study will be useful to actuaries, insurance companies, accountants, financial reporting specialists, valuation professionals, regulators, auditors, and researchers. The study concludes that risk adjustment diversification benefits are important considerations in determining insurance contract values because the interaction among different sources of non-financial risk can influence the overall level of risk adjustment. It is therefore recommended that insurers use reliable risk dependence information, apply appropriate diversification methodologies, and conduct sensitivity analysis to assess the effect of diversification assumptions on insurance contract values.
