Modelling Insurance Capital Requirements Under Claims Stress Scenarios
Abstract
Insurance companies require sufficient capital to absorb unexpected claims losses and maintain their ability to meet policyholder obligations. Claims experience can vary considerably because of changes in claim frequency, claim severity, inflation, settlement patterns, and other sources of uncertainty. Modelling capital requirements under claims stress scenarios is therefore important for assessing the financial resilience and solvency position of insurers under adverse conditions. The study examines the modelling of insurance capital requirements under different claims stress scenarios. It focuses on how adverse changes in claims experience can affect the amount of capital required by insurance companies to absorb unexpected losses. The study will consider variations in claims frequency, claims severity, aggregate claims amounts, claims inflation, and loss ratios when estimating capital requirements. The study will apply actuarial and statistical techniques to evaluate capital needs under alternative claims conditions. Probability distributions will be used to model claims frequency and severity, while aggregate loss models will be applied to estimate total claims exposure. Scenario analysis, sensitivity analysis, and stress testing will also be employed to examine the effect of moderate, severe, and extreme claims outcomes on insurance capital requirements and solvency levels. A quantitative research approach will be adopted for the study. Relevant historical insurance data relating to premiums, claims, claims frequency, claims severity, and available capital will be analysed using descriptive statistics, actuarial modelling techniques, loss ratio analysis, and scenario-based stress testing. The estimated claims losses under different stress scenarios will be compared with available capital to determine the level of capital required to withstand adverse claims experience. The study is expected to reveal that severe increases in claims frequency and claims severity may substantially increase insurers’ capital requirements. It is also expected that extreme claims stress scenarios may produce significant reductions in solvency positions and increase the need for additional capital buffers. The results may further demonstrate that insurers with greater claims volatility require stronger capital positions to withstand unexpected losses. The findings are expected to provide useful information for insurers, actuaries, regulators, and risk managers in evaluating capital adequacy under adverse claims conditions. The study may support improved capital planning, claims risk management, solvency assessment, and financial stress testing. It may also provide a practical framework for identifying potential capital shortfalls before they threaten the financial stability of an insurance company. The study concludes that modelling insurance capital requirements under claims stress scenarios is an important approach to assessing insurers’ ability to withstand severe claims losses. It is therefore recommended that insurance companies regularly conduct claims-based stress testing and incorporate the resulting estimates into their capital management and solvency planning processes.
